Foreign direct investment and private capital flows are highly concentrated geographically, with almost half of them reaching five top destinations. These flows tend to evade many high-risk countries. Regulatory and contractual risks, particularly in infrastructure, have inhibited investments in many parts of the developing world. A core objective of the World Bank Group (WBG) has been to support the flow of private investment for development; guarantees and insurance have been among the instruments that the WBG has used to pursue this objective.

Guarantees have been effective in promoting key WBG strategic objectives, particularly in facilitating the flow of investment to high-risk sectors and countries. They remain important instruments for achieving WBG’s priorities.

The use of guarantee products in each of the three institutions has fallen short of expectations, because of both external and internal factors. Internal constraints include (i) competition among the three WBG institutions that imposes additional transaction costs on clients and reputational risks to the WBG; (ii) weaknesses in marketing; (iii) supply-driven policy and mandate restrictions; (iv) limited internal awareness, skills, or incentives in the World Bank and IFC; and (v) inconsistent pricing of the WBG political risk-mitigation products.

THE yuan will remain stable against the United States dollar as China will take a cautious and stable position in its foreign exchange investment.

The Chinese currency gained against the US dollar in the past week and ended at 6.8273 last Friday, according to the China Foreign Exchange Trade System. The yuan closed at 6.8311 by the end of the previous week.

China will continue its policy of diversifying its huge amount of foreign exchange reserves, the currency regulator said last Friday.

Hu Xiaolian, head of the State Administration of Foreign Exchange, told Xinhua news agency that it will stick to major currencies and high-quality assets in its foreign exchange investments.

China's overseas earnings hit US$82.5 billion in the past year, an 8-percent rise from a year earlier, according to data released by the administration last Friday.

Hu also noted the positive outlook of China's economy has lessened concerns over a depreciation in the yuan.

There's a third kind of overinvestment for poorer countries, such as those of East Asia, pursuing an export-oriented growth path. Competing with each other for the same rich-country markets, they overinvest in the sense that if their capacity were fully used, it would mean even lower prices for them (lower exchange rates). Because of the inelastic demand for their products (i.e., for the products of their economies all added together), falling prices or exchange rates don't help them. This is similar to the phenomenon of overinvestment by small farmers (petty capitalists), who regularly invest too much (in the face of inelastic demand) and drive many of their members into bankruptcy. Falling prices (exchange rates) simply make debt service more expensive. Since the investment boom usually corresponds to debt accumulation, this is crucial.

DeLong continues: " after all, enough monetary expansion can push interest rates low enough to make any investment that is at all productive profitable..."

Ricardo Caballero's research (presented at the ASSA convention in January 2000) points to the real phenomenon of the vertical IS curve due to excessively idle capacity (along with excessive corporate debt and pessimistic expectations). This is what I call the Depression IS curve: falling interest rates do not induce much if any investment under these conditions, so that there's little increase in GDP. This situation can be reinforced by excessive consumer debt, consumer pessimism, and overbuilding in the housing market. (This is a situation that Leijonhuvfud would call "outside the corridor.") Real interest rates cannot fall below zero unless expected inflation rises significantly (as Paul Krugman points out). So, absent severe inflation, even a steep (i.e., non-vertical) IS curve may not intersect the LM at full employment. (Note that even before zero, there's a floor on interest rates because of the liquidity value of money as an asset.) This implies that monetary policy is impotent.
