How to Use Momentum Indicators Like the RSI in Forex Trading

If you trade the foreign currency market professionally or as a way to earn more money at home, there is a good chance that you have devised a trading system for yourself that creates buy and sell signals. If you do not have a trading system then you should probably consider creating one (or at least keeping a notebook of your trades), but even the best trading systems can sometimes give false signals.

While it is possible to create a technical trading system using anything from moving average crosses to candlestick formations that will run entirely on autopilot, it is also good to throw human supervision into the mix since an autopilot trading system may not be able to take into account things like prevailing market sentiment. Remember that it is *people* and not computers that create market movements, and all these people make trading decisions based upon their emotions and where they think the market will be headed next.

One of the ways to make sure that the trading signals that you receive are valid is to use a momentum indicator in conjunction with your charts and signals. One of the most popular momentum indicators is called the Relative Strength Index (RSI), and the most typical settings for this indicator is either a 14 or 21 day period setting. This indicator sits above or below actual price data, and it should be available on literally every charting package out there. The reason you will probably want to keep your RSI set to either a 14 or 21 day period is that most other traders will be using these settings as well, making the data that the RSI puts out a kind of "self-fulfilling prophecy" since so many other traders will be following it.

In this instance, the term "momentum" can best be defined as the speed at which prices are moving, and momentum indicators like the RSI will reveal whether the market is considered to be overbought or oversold. The best way to understand what an overbought or oversold market means is that prices have been going up or down too fast relative to recent prior activity.

On the RSI, you will be given a value ranging from 0-100. Any level above 70 will typically mean that the market is considered to be overbought, and a level below 30 will mean that the market is considered to be oversold. For you to understand the way that you can use this data in order to determine how valid your trading signals are, I will give an example of a possible trade.

Let's say that your trading system is based on holding open positions from anywhere from two hours up to two days. This falls a bit in between the categories of day trading and swing trading, but since it still tends towards the shorter side then you would probably want to use the shorter period of 14 on your RSI indicator. You can see on your chart that your system has just created a buy signal, and you are wondering whether it would be a wise decision to enter the market.

On the RSI indicator, you can see that there is a value of 77. This tells you that prices have been moving up faster relative to previous trading activity over the last 14 units of whatever time frame your chart is using (if you had a 15 minute chart open then it would be the past 210 minutes), and that the market is considered to be overbought. This is where you can see why this type of indicator is called a "momentum" indicator, because it is revealing to you that the market has recently been rapidly moving upwards.

When your RSI gives you an overbought value, you can judge this one of two ways: either that the market has been moving upwards recently and that it is going to continue to do so, or that the market is "running out of steam" with this upwards movement and that it is likely to reverse. The longer that your RSI tells you that the market has been overbought, the more likely it becomes that this trend is going to reverse. So in this instance, the value of 77 (especially if the RSI only recently moved into overbought territory) would indicate that there is still a lot of room at the top for more upwards movement, and it may be a wise decision to follow this trading signal.

But let's say that when you checked your RSI indicator, it gave you a value or 42. This would probably indicate that the market does not have ver much upwards momentum, so unless you begin to see the RSI rise then it might be a good idea to pass on this buy signal and not enter the market.

In a third possibility, let's say that the RSI gave you a value of 10. Since this is below 30 then the market would be considered to be oversold, but this could still be a good time to enter the market. If the RSI has been in oversold territory for a long time, it may be time for a reversal. If you feel that the market may be running out of steam on it's downward movement and likely to retrace it's movement upward, this may be an excellent time to enter the market.

All in all, you should make your forex trading decisions based on a number of different factors and never make trading decisions based upon only one signal or indicator. While you are sitting at your computer and deciding how best to enter and exit the market, try not to lose perspective of the fact that it is banks, hedge funds, and other individual traders just like you that are moving the market by creating capital flows, and everybody is making trading decisions based on their emotions. So if every indicator in the world is telling you to buy, but you still felt reluctant because you know that there is a prevailing market bias against the currencies involved, it might probably still be a good idea to pass on the trade.

Of course, we all know that is why you are ultimately in the market, but having the mindset that you are going to be in the market to set up profitable deals rather than a set amount of money is a much better approach. By having this approach, the profits will come naturally and you will not necessarily be obsessed with a specific amount on your deals.

Once your mindset is straight, you need to adapt a good risk management philosophy. You have to set up a range that you are willing to risk on each and every deal that will set the boundaries for your trades. Personally, I like to use a 5% line. If I take a loss at that point, I know I have to get out of the deal and get my money to work somewhere better. Establishing a good risk management philosophy is a large key in protecting you when you make a mistake in a deal.

Finally, your forex strategy is the last of the three keys that you need to have in order as you enter the forex market. One example is forex scalping, where you look to get in and out of a deal quickly and make a quick profit.. The forex strategy that you implore is going to take advantage of the way that you analyze the market and get involved in deals. This is actually a bit of a culmination of your mindset and risk management philosophies. You are going to find that patience will be your biggest asset when developing good forex trading strategies.

Following these three keys will have you way ahead of any new trader jumping into the forex market. Understanding why these are important is just about is necessary as developing good philosophies. Basic Forex Trading – What Is Margin and Leverage?

Because you can trade on margin with forex trades, you have one of the greatest advantages over other traders. This means that you can purchase large quantities of currency but only put up a fraction of the value yourself.

Some people call this "leverage trading," while others call it "trading on margin." With forex trading, they refer to the same thing in different terms.

Leverage usually quoted as a ratio, such as 100:1.

What this means is that you can trade 100 units of currency but only put up one unit yourself. Alternatively, this means that you only have to put up $1000 in order to trade $100,000 worth of currency.

Margin is the same thing, from a slightly different point of view. Margin is generally quoted as a percentage, such as 10%. In this case, you can trade $10,000 of currency while you only put $1000 down.

If you're a successful forex trader, you can use margin to greatly increase your profits. Because the value of just one pip is quite low, you have to trade a lot of currency to make a profit.

Because you can leverage trades in this way, you can make big profits even if you don't have a lot of capital. However, margin can hurt you as well because it can cause you to go into debt very quickly.

When you open an account with a forex broker, you'll need to deposit whatever the minimum amount of funds required are into your account. This varies from broker to broker. Part of the balance you deposit is earmarked as your initial margin requirement for that particular trade.

For example, let's say you open an account and deposit $10,000 into it. If you can make a trade at 100:1, you can buy $100,000 worth of currency with just $1000 down. What this means is that you have $1000 in "used" margin and another $9,000 in "available" margin.

Now, it's important to note that you need to keep track of how much available margin you have. If you somehow lose money or prices move against you, some of the $9,000 available margin you have will be used to compensate for your loss.

If your balance goes below a certain amount, the broker will liquidate your position and you will have to deal with a big loss. Even though this seems like a bad position to be in, though, this does protect you from losing even more if the broker had left your position open and prices continued to move in the direction opposite to what you had anticipated

Therefore, even though no one wants to get that margin call, you can help make sure it doesn't happen by using stop-loss orders so that you can cut your losses before you get to the point of being liquidated.

Fibonacci Numbers and Forex Trading – Is The Theory Legitimate?

You might not have heard of Leonardo Fibonacci. He was a well known mathematician who lived in Italy between 1175 and 1250. He's responsible for a number of significant contributions to mathematics as we know it, including the introduction of the decimal system to Europe. He also studied a particular sequence of numbers, now known as the Fibonacci Sequence.

This sequence starts with zero and one. Each new number is the sum of the two numbers that have gone before. That means that the second number is one. Since one and zero added together equal one, this is the third number. The first numbers in the Fibonacci sequence are zero, one, one, two, three, five, eight, thirteen, twenty-one, thirty-four, fifty-five, eight-nine, a hundred and forty-four, etc. The sequence theoretically continues into infinity.

The interesting thing about the numbers in this sequence is how frequently they turn up in the world around us.

They even show up in Forex trading. Ratios found in the Fibonacci sequence can be seen in currency price moments. They also appear in the price movements of stocks and other types of investment. The big three numbers you should pay attention to in Forex trading are 0.382, 0.5, and 0.618.

There are plenty of other numbers, but these are the most important. That's because they're used to calculate what are called retracement levels. These are used by a lot of traders to decide when they should place their buy and sell orders. This works as follows:

If you assume that the price of a pair of currencies, or even of a company's stock is trending upward, you'll also need to assum that prices will hit a peak. They'll then go into a temporary reversal, and resume the trend after a little while.

This reversal is where Fibonacci numbers come in handy. That's because the price of currencies that are trending can be expected to reverse back into a Fibonacci number, then bounce back, contining the trend. A correct forecast can allow you to buy in just before the upward trend starts up again. You could make a bit profit this way.

Use an online trading platform that can chart these numbers for you. Draw a line from a particular low point to a high point, and the retracement levels should be mapped automatically on a chart. Of course, it's not as simple as just trading when the price is the same as a Fibonacci number.

There are plenty of other things to remember. For one thing, you don't know what level the price will stop at. Choosing .382 when it could drop to .618 will cause you to lose a lot. Also, it's important to choose the right low and high points to make sure the retracement levels are correct.

Also, even though they can be incredibly accurate at times, Fibonacci numbers don't always work a hundred percent of the time. There are two many variables at work in the Forex market. You can't rely on just one method to find out what the prices are going to do.

Support and resistance levels can offer strong forex entry signals when the price breaks through an established level, as when this happens the price has a tendency to continue moving in that direction.

S&R levels and Fib retracements are both powerful trading tools individually, but when you combine them together the trading signals become much stronger and more reliable. As mentioned above, a Fib retracement can give a strong market entry system when the price retraces a given movement and then switches direction around one of the three main Fib values.

As a general rule of thumb when trading the forex market, the longer the time frame of a chart, the more reliable the trading signals that are generated. So if you happened to be looking at a 4-hour or 8-hour chart and you saw a strong Fib retracement signal, the way that you could confirm this signal using support and resistance levels is to see whether the Fib value is also a predominant S&R level.

If the price bounces off the S&R level, this is not as strong an indication for market entry as when the price passes through an established level, because once the price crosses an established support or resistance level then it has a tendency to continue moving in that direction.
